This book is centred around various interwoven topics which are fundamental to policy analysis in agriculture. Key concepts and tools that are fundamental for the analysis of agricultural policies and programmes are presented. With both achievements and persistent challenges over the last few decades, ensuring food security remains a priority for policymakers and development efforts in Indonesia. Setting aside some backsliding resulting from the Covid-19 pandemic, Indonesia’s poverty reduction journey has come a long way since the Asian financial crisis to less than 10% by 2019. Likewise, meaningful progress has been seen in daily calorie consumption and a declining stunting rate. But despite these gains, many challenges are evident. On the production side, agriculture struggles to promote productivity, community livelihood, and sustainability—a challenge made more pronounced by increased extreme weather events, climate change, and emissions . Meanwhile, on the consumption side, not everyone enjoys access to food and nutrition security equally. Modernizing agriculture is seen as a potential response to challenges in agriculture. Increased investment in agricultural mechanization and digital technologies provides a critical avenue to transform the sector into a more inclusive, efficient, and sustainable system. With the expected increase in productivity and income—including for smallholder farmers—agricultural modernization will help Indonesia’s economy structurally transform and finally shift off-farm toward higher-paying, higher-productivity sectors outside of agriculture. The challenges facing Indonesia's food security and modernization efforts in agriculture set the broad context for this book. Why write a book on macroeconomic policies and their links to agriculture and food security in developing countries? The food price spikes of the years just prior to 2010 and the economic, political, and social dislocations they generated refocused the attention of policymakers and development practitioners on the agricultural sector and food security concerns. But even without those traumatic events, the importance of agriculture for developing countries—and for an adequate functioning of the world economy— cannot be denied. First, although declining over time, primary agriculture still represents important percentages of developing countries’ overall domestic production, exports, and employment. If agroindustrial, transportation, commercial, and other related activities are also counted, then the economic and social importance of agriculture-based sectors increases significantly. Furthermore, large numbers of the world’s poor still live in rural areas and work in agriculture. Through the links via production, trade, employment, and prices, agricultural production is also crucial for national food security. Second, it has been shown that agriculture in developing countries has important growth and employment multipliers for the rest of the economy, and agriculture seems to have larger positive effects in reducing poverty than growth in other sectors. Third, agriculture is not only important for individual developing countries, but it has global significance, considering the large presence of developing countries in world agricultural production and the increasing participation in international trade of those products (these three points will be covered in greater detail in Chapter 1).

This book presents the basic model of an agricultural household that underlies most of the case studies undertaken so far. The model assumes that households are price-takers and is therefore recursive. The decisions modeled include those affecting production and the demand for inputs and those affecting consumption and the supply of labor. Comparative results on selected elasticities are presented for a number of economies. The empirical significance of the approach is demonstrated in a comparison of models that treat production and consumption decisions separately and those in which the decisionmaking process is recursive. The book summarizes the implications of agricultural pricing policy for the welfare of farm households, marketed surplus, the demand for nonagricultural goods and services, the rural labor market, budget revenues, and foreign exchange earnings. In addition, it is shown that the basic model can be extended in order to explore the effects of government policy on crop composition, nutritional status, health, saving, and investment and to provide a more comprehensive analysis of the effects on budget revenues and foreign exchange earnings. Methodological topics, primarily the data requirements of the basic model and its extensions, along with aggregation, market interaction, uncertainty, and market imperfections are discussed. The most important methodological issues - the question of the recursive property of these models - is also discussed.
